1. Inflation occurs when the general level of prices is rising (and deflation occurs when they are generally falling). Today, we calculate inflation by using “price index” – weighted averages of the prices of thousands of individual products. The most important price index is the consumer price index (CPI), which measures the cost of a market basket of consumer goods and services relative to the cost of that bundle during a particular base year.

2. Until World War 2, prices rose during wartime and fell afterward. Today, we see that inflation rises during booms and subsides during recessions. But the overall price level almost never declines these days.

3. Like diseases, inflations come in different strains. We generally see moderate inflation in the United States (a few percent annually); sometimes, inflations turn into the galloping variety, with rates of 50 or 100 or 200 percent each year. A third and deadly virus takes over when the printing presses spew out currency and prices start rising many times each month—hyperinflation. Many people fear that moderate inflations inevitably start to gallop, and then tend toward hyperinflation. Historically, hyperinflations almost always occurred in association with war and revolution.

4. Inflation affects the economy in two ways: by redistributing income and wealth and by changing the level and pattern of production. Inflations and deflations are rarely of the balanced and anticipated type, with no one helped and no one hurt by the process. Unforeseen inflations usually favor debtors, profits seekers, and risk-taking speculators. In hurts creditors, fixed-income classes, and timid investors.

5. In a modern economy, containing inflation is one of the prime targets of macroeconomic policy. What are the costs of inflation that lead policymakers to pay such careful attention to movements of inflation?
If all inflations were balanced and perfectly anticipated, inflation would impose no major economic burden. But real-world inflations are seldom fully balanced or anticipated. When inflations are unbalanced, relative prices, tax rates, and real interest rates get distorted. People take more trips to the bank, tax may creep up, and measured income may become distorted. Also, when inflations are unanticipated, they lead to mistaken investments and to demoralizing and random income redistributions. And when society determines to take steps to lower inflation, the real costs of such steps in terms of lower output and employment can be painful.
